The game begins three years after the Akatsuki story is resolved. After vanquishing the evil Uchiha Madara the Neo Three Sages went on a campaign to restore peace throughout the rest of the world. At first, the Wind Nation, lead by the resurrected Gaara of the Sand who was by now very close friends with Naruto of the Neo Three, accepted many of their ways and customs, abandoning much their own culture in the name of peace. The other nations were not so receptive, and another secret war broke out.
The war still rages and much has already been lost: Hokage Kakashi and Kazekage Gaara being the Leaf's most regrettable sacrifices, and every village in the world has been ruined. Recently, an official cease-fire agreement has the shinobi world paralyzed. Most (not all) ninja have retreated into their own or allied territories while the agreement holds. However, the roads near and over the borderlines are still dangerous. Bandits find their only refuge inside those "neutral zones" where common law cannot be enforced and avidly abuse the fact. Even worse, should one make it across to the other side alive they're quickly accosted by the recon and defense line of a ninja army.
These days, ninjas find little work that is permitted by the cease-fire. Many that would be in the field are back at the village doing salvage and restoration work as well as providing additional defense in these troubled times. Of the contracts that come to the villages, most deal with local and regional rulers gone amok in the villages' home country or more trivial matters.
WIND NATION - having lost its main military power, Sunagakure, the Wind Nation is in a state of turmoil. The lack of a central shinobi power has allowed for smaller mercenary groups to wedge themselves into a perpetual power struggle. No side in the current war is currently invested in stabilizing the Wind Nation, which is only further allowing the chaos to continue. And on top of it all, after betraying their former allies Konohagakure and being abandoned by their co-conspirators Iwagakure, the leaders of Wind Nation can only blame themselves.
-Sunagakure (DESTROYED)
Destroyed in the Secret War by the village's own national power who had allied with other nations and villages. This happened at a point in the war when the Sands and Leafs' cause seemed all but lost, which made it an especially terrible blow to them and allowed for Konoha to fall soon afterwards. In the end, Kazekage Gaara defended the village against the likewise resurrected - and more powerful - Shukaku the Ichibi, while the survivors from the village retreated into the Fire Nation. No one knows what happened at that battle but it is assumed that Gaara was killed along with the rest of the village defenders, and afterwards the Wind Nation has put a ban against anyone attempting to enter the area. Soon after this battle the current cease-fire would be signed.
WATER NATION - stuck in the iron gasp of Suigetsu, the Water Nation's continuing isolationism is choking their weak economy. Many ships simply do not sail through the nation's sea routes for fear of the extortion and pirating that is now the main source of income for Kirigakure. While the shinobi of Water Nation have agreed to the ceasefire treaty, they are expected to be the first to break it should their infrastructure situation cross the breaking point.
-Kirigakure (ISOLATED)
Acting alone in the secret war, in a moment of opportunity the Mist village struck directly at the Hidden Clouds with the Mizukage himself leading the attack. Three dominant houses of Kirigakure were left to protect the village. The two lesser houses joined together in a surprise attack against the greater house, the lessors hoping they would both share in the spoils taken from the greater and have higher position in the absence of the greatest house. In the middle of the conflict one of the two lesser houses, seeing an advantage, attempted to destroy both of the opposing houses while they were in a weakened state. The Mizukage returned, but by then it was too late. The three houses refused to stop, and with the Mizukage and his loyal shinobi constituting a fourth power, the infighting raged on and the resulting carnage left all sides decimated. Then, Suigetsu, who was thought to be dead, now the Sanbi incarnate akin to Ichibi Gaara and wielding three of the seven weapons of the Seven Shinobi Swordsmen, swept in and destroyed any who dared to oppose him and took control of the ruined village.
Though the leaders of the Water Nation are too fearful to openly admit it, Kirigakure lost its ranking among the world's strongest shinobi villages and only the few remaining shinobi of the ruined village refer to Suigetsu as the Mizukage. Suigetsu as aquired three more of the swords of the Bloody Mist's Swordsmen since the beginning of his rulership, bringing his collection to six out of the seven. It is expected that once he collects the last one he will to break the cease-fire. However, locating the last sword is a difficult even for Sanbi Suigetsu since he must remain in place at the village so that his distance-limited water clones can evenly cover the sea surrounding the Water Nation's major islands. Also, it's been confirmed that clones located at strategic points carry the weapons of the Swordsmen, and it's rumored that powerful sword-wielding individuals have been seen traveling in other nations.
-Neo Konohagakure (ILLUSION VILLAGE)
After Naruto went to assassinate the Wind's leaders for their betrayal against Suna, and the other two of the Neo Three were elsewhere, the enemies of the Leaf attacked the village. Before the village was utterly destroyed, Hokage Kakashi enchanted the village with a powerful illusionary seal to make it all appear to be restored and repopulated. The enemy couldn't fully dispel the illusion and the village became a deathtrap: real shinobi could not be told apart from the false, and what appeared to be buildings were really splintered wood and metal and piles of rubble, seen in their ruined state only by the Leafs, and so the enemy was driven back -- but at the cost of the Hokage's life. Upon the immediate return of the Neo Three to the village, Sasuke made a preemptive strike against Fire's political leadership and had them replaced with persons he could control. This dubious act caused Naruto and Sakura to question their comrade, and once Sasuke also obtained the title of Hokage an addition to being the indirect ruler of the nation in general the Neo Three became estranged.
Being unable to subvert the Leafs either militarily or politically, the enemies of the Leaf were the first to offer a cease-fire before the Leafs mounted a counter-attack. Now that the hostilities are at a tentative standstill, many Leafs are working night and day to truly restore the village to its former glory.
As for the state of the Leaf's remaining military power, it can be attributed mostly to one clan: the Uchiwa. In the vacuum left behind after the fall of the most powerful standing clans in Konoha, the long-estranged kinsmen of the shattered Uchiha clan have returned and taken up the mantle of the strongest clan in the village - accomplishing the most difficult missions, protecting key locations at the borders and the village itself. Also, the last surviving Uchiha, Hokage Sasuke, is the only one who possesses the skill to alter and repair the illusion seal that guards them all. What's more, the ANBU are now comprised entirely of a small, elite army of Sasuke's Sharingan Genjutsu clones.
-Neo Kirigakure (PORT CITY, WAVE NATION)
During and after Kiri's civil war, many Mist shinobi came fleeing from the Water Nation into the Fire Nation seeking asylum. Sakura of the Neo Three, along with a vanguard of Leafs and Naruto's shadow-clones, met with them to discover their true intention. After Kiri was confirmed to be locked in a civil war, a temporary residence was alloted to them by Hokage Kakashi. While Sakura was still stationed at the head of the Mist shinobi's encampment, Sunagakure fell followed by Konohagakure and their respected Kages. Sakura was recalled to the village, and much of her guards went with her.
In the absence of the Leaf local military power, many POW Mist shinobi acted on the opportunity by striking at the remaining Leaf shinobi who were under the command of Naruto's shadow-clones. Other Mists joined the side of the Leafs and the assault was repelled, though with heavy casualties. The betrayers were forced to flee back to their home village and seek pity from Suigetsu, which most of them did not receive. As Sasuke ascended to Hokage, he could not spare the power to overlook the remaining Mist shinobi -- loyal though they seemed -- and sent them away. Sakura then took charge of the drifting Mists herself, making treaty with the Wave Nation to set up a new village for them on Port Island in an empty community center abandoned due to the war. Both Fire Nation and Wave Nation readily agreed to this arrangement, which secured the Island and much of Fire Nation's eastern border. As a final sign of loyalty to the Leaf, the Mists of Neo Kirigakure offered Sakura the position of Mizukage which she accepted, both because it was during the fallout between the Neo Sannin and to be a strong permanent presence for the Leaf in the east.

Konoha was caught up in a conflict with Fire's political leadership and could not aid Sunagakure during the siege of the Ichibi, and Naruto was only able to send shadow-clones to them. Naruto's shadow-clones witnessed the destruction of his longtime friend and ally's village, and they lead the remnants of Suna into the south western region of the Fire Nation while Naruto personally went to avenge the loss of Gaara by killing the leaders of the Wind Nation. During his absence the Leafs suffered the loss of Kakashi and Konoha, which was followed by Sasuke's rise to power and the estrangement of the Neo Three, and then the cease-fire talks. This all happened over a span of weeks, and with Sasuke as Hokage Naruto went to watch over the homeless survivors of Suna.
Hokage Sasuke would not permit Suna to become part of the Leafs under the suspicion that they would betray the Leaf as the Mists had done, neither would they be allowed permanent residence inside the borders of the Fire Nation. The Wind Nation would not allow them to return either, fearing the vengeful Suna shinobi. So, Naruto defended them as Sakura was doing for the Mists, making arrangements with the River Nation to permit the Suna shinobi to establish a village there. This was pressed forward with great speed by both the Wind who wanted to anchor them elsewhere and by Sasuke who wanted the Sands to leave, and the River Nation conceded. A new village was quickly constructed by an army of Naruto's shadow clones in the heart of the River Nation, designed in much of the same style as the original Sunagakure. In gratitude, the Suna shinobi elected Naruto to become the new Kazekage and he accepted.
